It is said that a numerical algorithm must be Total Variation Diminishing type to prevent the occurence of numerical oscillations around discontinuities like shock waves. But should not the total variation remain large enough around a shock to capture it sharply? If we try to diminish the total variation will it not make the solution diffusive??

The short answer is: Yes. They are dissipative, that's the price to pay for stability.
